Because the insurance company is the biggest racket around. That's the entire reason people purposely "accidentally" damage a new car they are behind in the lease on so they can get their money back. I've seen cars declared totaled out because of some panel dents and a few scratches. Because they tell you in order to fix a dent or a scratch you have to remove and replace the entire panel and repaint it, at the dealer, at OEM prices, with OEM labor charges.

I feel like there are some pretty obvious things overlooked when assessing the history of the car. The SCCA sticker on the back driver's side window is a good hint the car has been used for racing. This is reinforced by the aftermarket aluminum radiator and the Mishimoto radiator cap. Others have already pointed out the milky oil could be a head gasket issue which is probably a decent guess considering the water level was not high enough to flood the engine.
Regardless, save yourself a step and rip out the engine and start a rebuild. As you mentioned, Subaru parts are really easy to find and replace in Portland. Lots of places will sell you a rebuilt EJ for under $2K.
This will be a fun build to watch. Partner with some of the local Subaru Performance companies like Perrin or Nameless and make a beast.

Outa respect to keep prices low he should at least do his research. I'm sure it'll be a sweet build just don't like all them raising all bidding prices on cars we all would love to build as our only toys not fleet of exotics. For the oil to look like that the car would have been running when it flooded or it could of had a blown head gasket before the flood. I would imagine that the rod bearing would’ve spun if it was running when it flooded, I would recommend doing a rebuild or swap. If all the electronics were working then I think it was a blown head gasket then sat in flood water to claim insurance.

Hey chris, I have a little trick we use to do for flooded pwcs. It worked every time. Of course it’s no 100% for longevity but we never had an issue. Drain oil and replace with diesel fuel. Run at idle for a few minutes. Drain. Do that again till milkshake is gone. Then start replacing it with cheap oil, then good oil. Trust me, brought back a lot of pwcs doing that. Even took one apart afterwards to see and the diesel cleaned everything

The engine is easy to turn because it doesn't have compression. It's likely that it hydrolocked and pushed water out the valves that are rusty. Water got into the engine through the exhaust system and into the oil by getting past the piston rings. I've seen this exact thing before. I'd recommend a compression test before doing anything else with it.
I'm really enjoying the change of pace with this build, I look forward to seeing how it turns out!

Dude I bought a little outback like 6 months ago. Great little go cart of a car. But the fucking head was blown in a way that was pushing exhaust into the radiator system and making it puke it all out. The car was a 4 banger automatic with like 300,xxx miles on it so not worth the rebuild. Sold it off for like $800 to the next guy to wash my hands of it.

Dude! I am so excited for this build. You are correct that PNW is the place to be for Subaru parts and knowledge! If you are going for reliable power and boost think about an engine rebuild with a "closed deck" short block. You are lucky because there are several "short block" suppliers by you. Surgeline is a good supplier and they are an IAG short block dealer. IAG is out of Maryland and builds closed deck short blocks for all kinds of Subaru projects. Looking forward to this build. Of course, if you go this route it probably won't be budget. HAHA!
